Goldman Sachs: Japan's Pension Fund Increasing Allocation to Domestic Bonds May Trigger Yen Appreciation Impacting Asian Currency Markets
Goldman Sachs noted in its latest report that the yen has appreciated by over 4% since early September. The shift in the Bank of Japan's policy towards a more hawkish stance, along with market expectations for adjustments in the asset allocation of Japan's Government Pension Investment Fund (GPIF), has prompted a reevaluation of the yen's medium-term outlook in the currency market. Goldman Sachs believes that if GPIF reallocates some assets from overseas to the domestic fixed income market, the yen could experience structural appreciation. Given GPIF's management scale of approximately $2 trillion, a 5 percentage point increase in domestic fixed income allocation could theoretically correspond to around $100 billion in yen selling against the dollar, which is equivalent to half of Japan's annual current account surplus and could trigger the unwinding of yen funding arbitrage trades. This change will affect Asian currencies. Goldman Sachs analyzed data since 2022 and found that the Korean won is the most sensitive to fluctuations against the yen, with a beta of about 0.45; the Thai baht, Malaysian ringgit, offshore renminbi, and New Taiwan dollar will also be impacted. The report highlights the Korean won, noting that after the dollar-won exchange rate rises to around 1350, signals from Korean policy indicate that officials may be relatively accepting of the current exchange rate level. The National Pension Service's cessation of some foreign exchange hedging and overseas investment demand will slow the pace of won appreciation. In North Asia, Goldman Sachs is optimistic about the New Taiwan dollar strengthening against the renminbi and maintains a short position on the offshore renminbi against the New Taiwan dollar; in South Asia, it remains bearish on the Philippine peso while being bullish on the Indian rupee against the peso. Goldman Sachs believes that if the yen continues to strengthen, Asian currencies will experience a new round of differentiation, with the focus of the foreign exchange market shifting to whether the return of Japanese funds can alter regional capital flows. It is important to note that GPIF's increased allocation to domestic Japanese bonds remains a scenario projection by Goldman Sachs and is not a formal decision that has been implemented.
